Interest-Only DSCR Loans: When a Lower Payment Is Worth It

An interest-only period can turn a borderline rental into a qualifying one. Here's the math, and the trade-off you're making.

Short answer

With an interest-only DSCR loan, you pay only interest for an initial period, often several years, before the loan starts amortizing. The lower payment can lift the DSCR and improve cash flow. The trade-off: no principal paydown during that period, and a higher payment once amortization begins.

Key points

  • A lower payment in the early years.
  • Can move a borderline DSCR above 1.0.
  • No principal paydown during the interest-only period.

How interest-only works

For the interest-only period, each payment covers just the interest on the balance. Afterward, the loan amortizes over the remaining term, so the payment rises. Some lenders qualify the loan on the interest-only payment and others on the amortizing payment, so ask which applies.

Deal sheet: $300,000 loan at 7.50%, $2,500 rent, illustrative

AmortizingInterest-only
Principal and interest$2,098$1,875
Taxes and insurance$450$450
Total payment (PITIA)$2,548$2,325
DSCR at $2,500 rent0.981.08

In this example, interest-only lowers the payment by about $223 a month and moves the ratio from just under 1.0 to above it.

When it makes sense

  • Value-add and BRRRR plays where you plan to refinance or sell within a few years
  • Strong-appreciation markets where cash flow matters more than paydown
  • Borderline ratios that need help to qualify

When to be careful

  • You plan to hold long term and want the balance to shrink
  • The deal only works at the interest-only payment
  • Rents may not rise enough to cover the later, higher payment

Frequently asked questions

What is an interest-only DSCR loan?

It's a DSCR loan where you pay only interest for an initial period before principal payments begin. The lower payment can improve cash flow and the ratio.

Does interest-only help me qualify?

It can, if the lender qualifies the loan on the interest-only payment. Some lenders use the amortizing payment instead.

What happens when the interest-only period ends?

The loan starts amortizing over the remaining term, so the payment rises. Plan for that payment or for a refinance before it starts.
